I lost my iPhone about 2 weeks ago and using find my iPhone in the iCloud I ticked notify me when found and enable lost mode. Today I received an email saying it was put into lost mode. Does this mean it has been switched on?

It means that not only is it on, but it's connected to a wireless internet source. Which means you should be able to use Find my iPhone if you have that feature enabled.
It has not yet been located though and if you loose an iPhone, can they delete your iCloud connection to that phone
The phone could very easily have been wiped after they turned it on. That would delete the iCloud account.
However now that it is in lost mode, can it not until I enter the passcode?
Sure you entered "Lost Mode"? I ask, because you can't do so unless you do set a passcode...iCloud will use the one you already have on the device, if not, it will force you to set one.
Forcing the phone into recovery mode or DFU mode and wiping it is a trivial thing to do.
There's no way to prevent the phone from being wiped, and no way to prevent it from being re-activated after wiping it until after iOS 7 is released in the fall.
