I am confused by conflicting things I have read on the internet. When you download an HD movie on Apple TV, do you see it in 1080p (on a 1080p capable TV), or is it just 720p resolution upscaled to 1080p?

    Upscaled.

The maximum resolution for an ATV file is 720p. It will upscale the video output if you have the video resolution set to 1080p in the ATV settings. However, I doubt that most people can tell the difference between 720p and 1080p when they're watching TV. The technical details don't matter if it passes the eyeball test.

And as discussed extensively on another thread, if you feed the signal to a TV that has 1920x1080 pixels, then whatever you do, you are watching a 1080p picture.

So the question becomes, is it better to get the AppleTV to scale 720p to 1080p and then send 1080p to the TV; or is it better to get the AppleTV to send 720p to the TV and have the TV scale it.

The answer (obviously) depends on whether your TV has a better internal scaler than the Apple TV, and that (obviously) depends on what TV you have.

For the most part, you won't notice the difference I would suggest.
