The backup will always go to the C drive, but you can move the music library to another drive. The backup and the music library are separate.

oh... that really *****...
My C drive is only has 5GB free, total 40GB. It's a really old computer. Anyways, everything is stored on an external hard drive. I hope they'll change that someday.

The backup is unlikely to require 5 GB; it is only a backup of app data and settings. It does not include music or apps, which are synced to the iTunes library. So if you move the iTunes library to an external drive you should have plenty of room. See the instructions here: http://support.apple.com/kb/HT1364
