I just tried to insert another installation CD (not Snow Leopard installation) and it recognized the CD, so I think my optical drive does actually work properly. Any suggestions?

When using command keys for the various boot options you should push those keys immediately after the boot chime.
Use Disk Utility to format the drive. Don't use any of the software that comes with the drive. It's more trouble than it's worth.

What I ended up doing was using Carbon Copy Cloner to copy all of the contents from my internal hard drive onto the external, and then I also ran Disk Warrior since my Snow Leopard Installation DVD was ejecting and that worked great.
