How did you connect the two machines together, USB, Ethernet, Firewire or Wi-Fi? Instead of using Migration Assistant you should have used Setup Assistant and connected the two machines via Firewire. You can start over again however it will take some work to re-install OS X 10.7.x. Either way I'd strongly recommend studying Pondini's Lion Setup Assistant tips.
Connected via Wi-Fi Network... we started it late and since it took about 10 hours, it ran to the wee hours of the morning.. /
the laptop was still on and said the migration completed successfully, but the IMAC was powered down when I got up... we did not shut it off, so I am thinking it was set to power off on it's own...
now when I start it up we type in the password and get that error... I never got to finish the rest of the set up..

We were using "Setup Assistance" on the new computer / migration assistance on the old (per the setup assistance instructions) as this was the first time the IMAC computer had been turned on..
But by the looks of things I need to just re-install the OS X 10.7 on the computer and start over from the beginning..
I have a firewire that I can use... I was hoping there was a way to get logged into the computer so I could fix the issue without going through re-install and setup again.. ce la vie..
I think you're on the right path now, the only issue you may run into is the iMac uses Firewire 800 and your Macbook may only have Firewire 400. If I am correct you will need a cable like:
