When you sync the photos from within iTunes, you select a folder from somewhere on your computer that has photos in it. In the Photos Tab in iTunes you will see "Sync Photos From" at the top of the Photos tab. You make the selection from there. You can point iTunes to any folder on your computer where you have photos stored.
You can create one level of sub folder within that main folder that will sync to the iPad. You cannot have folders, within folders within folders. Only one level of folders in the main folder will work.
