Yes you could, I put a larger HD in my Early 2006 Intel iMac almost 3 years ago and it still work fine for the Grandkids to work and play games on.

However if you want or need to keep up to date with both Hardware and Software, then you would be better off buying a new or newer iMac.

I have an external drive that I use for back up and was thinking of using it as a boot up too, but since I do like to stay up on Hardware and Software I'm probably leaning towards a new iMac. My grandkids are a little to young for a regular computer.
I already checked out iFixit. It helped my once before.
