Selected groups will not become active until groups actually exist in the Address Book on your Mac. Ditto for "Add contacts created outside of groups...".

The last line refers to the option to automatically place contacts created on the phone into a specific group in Address Book on your Mac if none was specified at the time of creation.

In case you missed it before: Make SURE there is at least one entry in the address book on your Mac before you turn contact syncing on.

Unless you've done something to set Outlook up to sync with the address book on your Mac (in which case, you should already see all of your Outlook contacts in Address Book), then the two can not interact.
