Computer sound OK, but no audio/video playback

I have a ~2007 iMac, 2.8GHz core 2 duo, with software update to 10.8.2. 


When I boot up the computer, I get the "chime".

When I go to AudioMidi, I can test "stereo" and hear sound coming from my speakers (Altec Lansing 4 speaker + subwoofer).




I cannot listen to anything when I'm actually using the computer.

On web--audio on Wait Wait Don't Tell Me -- it won't start.

iTunes library--nothing will play.  It may start to play (visually) for 1-2 seconds and the stop.  Even if I drag the bar to mid-way, I can't get anything to play.

I cannot play any video or audio clip from the web.  This includes purchased music, burned music, and the iTunes Radio stations.

DVD and CD in the optical drive will play video, but no audio.

I know the speakers work (due to the AudioMiditest).  I've tried putting standard headphones into the headphone jack on the back of the iMac, but no go.


I've tried everything I can think to do, but I'm stumped.


Interestingly, the volume icon just to the right of my WiFi icon on my upper banner is greyed out, and I can't change that. 


Ideas?  (oh, and I did scan my computer for viruses with Norton, and nothing came up tagged).


Appreciate any ideas!
