You need to create the favicon and place it in the root directory of your server account.
If you don't already have one this website will create a favicon from any picture: FavIcon from Pics -- free, instant favicon for your site

Use an FTP client like YummyLite, Transmit or Cyberduck to log onto your ftp server account and manually upload it to the root directory, the one where you publish the iWeb site folder to.

So I downloaded Cyberduck. It seems to work, except... I cannot quit out of it! *** is wrong with this s..t? I see now it's a known issue: http://trac.cyberduck.ch/ticket/4198

The FTP app show is Yummy which is the easiest to use and you can get the Lite version for $1.99 at the App Store ...
You should be able to use your Hosts' file manager for this but its usually quicker and cheaper to use a good FTP app.
Cyberduck is a free app and its UI is more complicated than it need be.

For the most bang for the buck try Yummy LIte as Roddy suggested. It, along with the others I mentioned present the FTP server in a Finder like window making it easy to upload individual files or delete files from the server.

It struck me that one should be able to upload files thru the Hosts' file manager as per above, but I'll check out Yummy Lite; in the meantime I checked off "remove all website icons" from Reset Safari and lo and behold the default favicon showed up. Go figure.

That's how browsers work. They store the default favicon when there is no custom one. When you upload a custom favicon it won't show until you delete the one that the browser has cached.
