I have firmware 7.6.3, too, no problem updating.
But, I have the same disconnection issue with my MacBook Air. It keeps getting disconnected with no obvious reason (generally good signal strength, less than one meter direct lineof sight).
I am using bridge mode and LAN to my router with DHCP.
Any answer is welcome.

I solved the problem by just downgrading the firmware.
Open Airport utility, select time capsule, hold down Option and click on the firmware version number and the older version (7.6.2, 7.6.1, etc) should appear.
I reverted to 7.6.1 and the problem was out of the way.

Thank you Joedanholden. You made it a quick Google search for my answer. I switched from 7.6.3. to 7.6.1 and now when i access my USB HDD plugged into TC-2ndGen it loads so much quicker again, and doesn't disappear to the root folder all the time.
Thank you again- it was starting to annoy me after a few weeks.
