Just give it a little time. This happened to me a few days ago, but a few hours later I was able to finish my purchase.
It's a very odd problem, because as you noted your password will continue to work in other places - even for other purchases in iTunes (I was able to "purchase" a free app, but not an album).
The problem is on Apple's end, there's nothing for you to do but wait until they fix whatever temporary issue they are having.

Just tried again.
The first time it wouldn't accept my password, so I tried again. This time it took me to my account info for verification. I didn't need to do any of this yesterday when I downloaded something.
I wonder if it was "down" for security updates or something.
At any rate, thank you for your reply with the recommendation to just wait!

I had this same problem last week, which took 24 hours to be corrected. I now have the problem again since yesterday afternoon! surely from the amount of money apple loses from potential sales they would have fixed this by now! I'm on Mac with Mountain Lion if this makes a difference?
