You will definitely want to upgrade the RAM before you upgrade the OS.

You should have at least 2GB to run Snow Leopard and at least 4GB to run any later OS. It can handle up to 6GB: http://www.everymac.com/systems/apple/imac/specs/imac-core-2-duo-2.0-20-inch-alu minum-specs.html.
It's compatible with the latest OS but you need Snow Leopard first: http://apple.com/osx/specs. When you get Snow Leopard, it comes with 10.6.3. Run Software Update to get it to 10.6.8.
