After reviewing your post, it sounds like iMessage is not an option in settings. I would recommend that you read this article, it may be able to help the issue.
If you can't send or receive messages on your iPhone, iPad, or iPod touch - Apple Support
- Restart your device.
- Check for a carrier settings update.
- Check for an iOS software update.

If I now go to Messages >> New Message
In the To: I type in 'Wife' gives me two options.
- Wife > iPhone (Phone Number)
- Wife > iCloud (email address)
If I select iPhone I get Text Message
If I select iCloud I get iMessage
Should I not be able to select iPhone and get iMessage ?

If I understand correctly, the problem is happening with only one contact. It sounds like the phone number is not linked to the Apple ID.
