Q: Confused about iTunes backup of iPod Touch

I'm an iPod and IOS newbie. The setting in iTunes for backups says: "A full backup of your iPod will be stored on this computer." Please forgive me if this is a dumb question but I don't see how to install the backup onto the iPod should that become necessary. The "Restore Backup" function is ambiguous. Restore the backup that's on the Mac, i.e. update it? Or install the backup onto the iPod? When you click the button, it says: "This will restore only the contacts, calendars, notes, and settings, not the iPod firmware." That doesn't sound like the "full backup of your iPod" so I assume that's not how you install all your iPod stuff back onto your iPod. I've searched Apple's help and googled and I still am confused about how to install the backup back onto the iPod, should that become necessary. Also, where on the Mac is the iPod backup stored. Is it accessible? By that I mean, can one open it and manipulate the files?
