You might need to enter your passcode and Apple ID password before you erase all content and settings.

You can do the same thing with iTunes on a computer. You can restore to factory settings, but If activation lock has not been removed, you will not be able to activate it again.
This is the problem that the OP is experiencing.

Just to be picky, if the ORIGINAL owner erased & removed the activation lock and sold it to someone who then, in turn, resold it without removing the activation lock that he applied, then the activation lock would have to be removed by the previous owner and not the original owner.
