I'd like to understand how the service handles deletions once the allocated space is full. Does it stop downloading content, or does it use something like FIFO to remove older content?

It removes cached content in least-recently-used order.

Refer:  Advanced Configuration of the Caching Service

You should be able to choose which content to cache, retention of content etc.
