outgoing mail server "failed to connect"

Most likely this is happening because your mail server blocks the connection if you are not on their network. You can verify this if you have a wifi connection at home. If you can send mail properly when you are on your home wifi but not when using EDGE this is the problem.

I have Time Warner internet which does this, so I have to use GMail as my primary account on the iPhone. With this setup I still can not reply to e-mails sent to my Time Warner account. AT&T has an SMTP server that you can use when on EDGE, ** it only works through edge I have heard. I don't know the server address but I think I saw it on these forums or on AT&T's website.

I found where I read about the AT&T server, it was here:

Same thing here as of today (after updating iTunes?). Password area is grayed out for smtp and will not hold password. Everything was fine before, WiFi or Edge. Argh!

Are there any messages sitting in the outbox while you are trying to change the settings?

If so, the settings may not get changed because they are currently in use.

I would recomend removing the account in settings, and re-add it with the correct settings.
