Jpeg as Icon

When I drag a picture over the small icon of a folder in the GETinfo menu, the icon doesn't go to that picture. Instead, it shows a file type icon that says 'Jpeg' and a camera underneath. Why is this doing that, and is this the right way to change icons?

2007 iMac, Mac OS X (10.5.5)

I think it's working as designed. See here:

You can create custom icons that you can use, using steps such as these (the steps are a bit older, but I think still apply):

I don't think it's possible to have any random jpg/png/whatever turn itself into an icon just by copying it onto the GetInfo window...
