OK Since nobody answered I had to get the info someplace else. I am posting here for search reference.

To create a Mac OS X Icon for Leopard:

Download Xcode.
Open Icon Composer application found in:
Developer/Applications/Utilities/Icon Composer.app

Using Photoshop create a 512 x 512 image.
Make your icon art with whatever transparent parts you want.
Remove the background layer.

Save As the file as a tif with layers unchecked.
Then in the tiff options dialog check "Save Transparency"

Open Icon Composer.
Drag your fattened tif file onto the 512 square in icon composer.
Select the radio button to copy the image to all sizes if you wish.
If not then you will need to manually add other files for the other sizes.

When you are ready save the file and it will crate an .icns file.

Now you need to be able to apply this file to an application icon to do this you can use CandyBar but I wanted free so I used icns2icons:
http://www.icons.cx/goodies/

Just drag your icns file onto icons2icon application and it will convert the file so that you can access the icon through get info in the finder.

Now select your .icns file in the finder and do a get info.
In the get info window click on the file icon to select it.
Hit Command-C to copy the icon.
Now find the application you want to apply the icon to in the finder.
Do a get info on the app.
Select the icon in the app get info window.
Hit Command-V to paste the copied icon.

Ta Da.

You now have a custom icon on your own application that has transparence and will scale to 512 pixels!

Most of this isn't really necessary. Technically, you can take any image from the clipboard and paste it onto a file/folder/application in the Get Info window. Just draw it up in Photoshop, or whatever other program you like, copy it and paste it in Get Info.

Also, I wonder where you got the 512 x 512 pixel image size? The largest icon size is 128 x 128 pixels. Of course, a 512 x 512 image would scale down, but if you're designing the icon (rather than just pasting some picture), it's better to design at the right size.
