Recently obtained a Mercedes Benz with iPod integration kit. Directions indicate that iPod Touch not a compatible item, and indeed it does not work. Does anyone know of a workaround that allows the Touch music to play in this car? Thanks.

1. Will this change or delete material and/or apps on the touch?
You won't lose anything as long as all your media and Apps exist in your iTunes library. You'll have to re-load them onto the Touch, but they won't be removed from your computer. After installing a down-rev OS version you might be able to re-load your last backup, but not if you step down to a lower major revision (i.e. 2.x). No matter what, you will have to re-load your Touch's contents, and if your last backup can be used during the Restore process (using your 3.1.1) then all your Music, Apps, Video, Contacts, Web links, etc. will all be restored (unless you manually manage your music, in which case you'll have to re-select what to load).
However, as I said stepping down to 2.x (or 1.x) requires setting the Touch up as a new iPod, which means re-doing everything, including your Contacts, web links, etc. You won't lose any Apps, Music, etc. as long as they exist in your iTunes library.
2. Using Powerbook G4, I found a "home" key, but no "sleep" key.
No, Home and Sleep are the two buttons on your Touch
3. I of course have a "shift" key, but where is the "restore" found?
Since you're on a Mac, you need to hold the Opt key, not Shift (my bad). The Restore button is what you see in iTunes when your Touch is connected (below the picture of your Touch). After getting into DFU mode, hold down your Opt key as you click Restore, then navigate to where the .ipsw file is located.
4. In my library I have <iPod 1, 13.1.1_7C145Restore.ipsw>. I assume no 2.x, only 1.x, correct?
That could very well be. If you never did a firmware update to a 1.x or 2.x OS version from this computer, then you would not have these versions on this computer. Try the 3.1.1 to see if that gets your Touch communicating with your MB stereo. If not, then you will have to see if MB has its own firmware update for their stereo system, or try to find a 2.x OS version (I wouldn't step all the way down to 1.x).
