When composing an email in Mail, Mail does not correctly wrap the words in sentences - the words break and wrap without any of the correct grammar rules being used, and without a hyphen e.g. the sentence may display in the window as follows:

I sometimes see this on e-mail that I receive or when I try to reply to or forward e-mail, but I've never seen an explanation for that behavior.
Right, same issue on 10.6.4 (I just noticed). However, when the message is received it appears to be properly word wrapped. cc yourself and check the result.
Just to chime in a bit of support hoping the issue will get some attention... I am also on 10.6.4 and am experiencing this issue with a newly authored email.
This may be considered a valuable clue and in my mind points to being a bug in the mail tool itself. I noticed that in my case there was special formatting in the email I was composing. I had started lines with bold texted characters then tabbed over to write text in default format. Above the format changes I was getting the word wrap I would expect. Below the special characters I was getting the anomalous behavior of words being split by wrap.
I ended up reinstalling 10.5 from disk and doing the combo update via Software Update back up to 10.5.8, and this seems to have cured the problem. I'm glad it cured it, though it's not very informative for debugging the problem.
This is happening to me, too, also on 10.5.8. The text encoding change didn't work for me, and neither did converting plain text to rich text. Any other ideas?

You suggest changing the text encoding option under the "Message" menu. Of the options in the pull-down "Message" menu, which do you suggest? There's "Automatic", 4 "Western" choices, 2 "Central" and 1 Unicode.
Which is most common? Which works for you to obtain a word wrap pf 70-80 characters (i.e. a format commonly chosen for Windows mail apps?
