How do I change the cover photo on an album on my iPhone?

To change the cover photo for an album you created yourself, drag the photo you want to be the key photo to the beginning of the album. The first photo will be the key photo.

Also, the phone seemed to pick its own cover photos for each album — they are not necessarily the first pictures (even before I tried to change the cover photo)...
