It would seem you can't use a song bought in itunes because of Apples digital rights copy protection but you can use one that's been ripped from a CD or bought and downloaded as an MP3 from another site ie; Amazon into itunes. You can then use the GarageBand app on your Mac to convert it.

1. Click the media browser button to reveal the media browser pane.

2. Click the disclosure triangle to reveal the contents of your itunes library.

3. Click your itunes music library to reveal it's contents.

4. Click the song you want to turn into a ringtone and drag it onto the timeline.

5. Click the cycle region button to enable the cycle region.

6. Click in the middle of the cycle region and drag it to the portion of the song you want to use as your ringtone.

7. Fine tune the beginning and end points by clicking and dragging the cycle region's left and right edges.

8. Click the play button to hear your work. when your happy with it, choose share, then send ringtone to itunes.

For best results it's best to keep the ringtone to under 30 seconds.

The next time you sync, your new ringtone becomes available on your iphone. to use it as your ringtone tap settings, tap sounds, tap ringtone, and then tap the ringtone in the list of available sounds. To associate it with a specific contact or contacts, find the contact in either the contacts app or the phone app's contact tab, tap ringtone and then tap the ringtone in the list of available sounds.

Dude!! VERY VERY Easy

Go to iTunes
Click on the song you like
Right Click it
Options
Put the Start Time and End Time of when you want it
Click Ok
Go to Advanced on the ceiling
drop down to "Create AAC Version"
iTunes will create another track right below the original
go back to Options of the Original..unclick the Start Time and End Time.
Go to the Actual Physical Location of that new track (Should be iTunes Media Folder)
go to the Extension, will be M4A
CHANGE it to M4R.
Drag the new M4R into iTunes
Go to Ringtones Section, and it WILL BE THERE as a ringtone
Sync up iPhone, and you are GTG

I must be blind/blonde, I cannot find option when I right click a song.

He skipped a couple of steps.

Upon right click select Get Info.
Under Get Info select the Options tab. You'll find the start/stop boxes there.
The 'ceiling' he talks about is the main toolbar at the top.

Don't forget to clear the checkbox beside the start/stop times after you create the AAC version. This is so they revert to default values.

I've used this technique, but I much prefer using Garageband. It is so much easier to set start/stop points.

Can we make/have a ringtone for contacts too? I had the first iphone so new to the iphone all over again. I remember not being able to use a song as ringtone. I thought apple would have changed that by now..

Yes. Any ringtone can be assigned to a contact—songs cannot but ringtones you make from the song can be.
