If this is to free up space so you can apply an upgrade, then delete music, delete pictures, delete apps, then unpair and pair back to the iPhone to clear caches and delete cruft that accumulates
If that is not the case, and you want more storage to put more stuff on your Apple Watch, then you would have to buy an Apple Watch model that has more storage when manufactured.

Un-pairing and re-pairing re-initializes the contents of the Watch, which can then de-corrupt and free up storage otherwise unavailable for use.
With me, even with removing all apps and unpairing the watch, I can only free up 2.2 gigabites of space. It is not enough to free up the 2.5 gigabites required to install the update. If I could, I would remove the photos app, the music app, the audio books app and all the other apps I never use. I can understand the frustration. I have successfully upgraded before, but these newer updates are too large to process. I cannot aford to upgrade to a new watch. It is unfortunate.
There should be an option to update before the watch gets paired again. For some reason I did not see the option until the fourth time I erased and un-paired and was re-pairing. It may or may not have been presented until the last attempt. Just make certain to update before it is paired back to the phone.
Try this;
Unpair your Apple Watch via the Watch app on your iPhone.
Then Re-pair your Apple Watch,this frees up a surprisingly large amount of storage space.And without any loss of your data.
