If I select “Erase Apple Watch and Content”, what actually happens?

exactly what it says: watch will be completely erased, reset to factory settings and ready for pairing

Your watch is returned to the condition it was in when it left the factory and a backup of all your data is saved in icloud so that you can restore it back to the same watch or a new watch.
