I bought additional storage so I now have 2 TB. But my iPhone storage still says I have 16 GB. What did I actually buy? Doesn't this extra give me any more room on my phone?

iCloud virtual storage and device physical storage are two completely different things and one cannot substitute for the other. For more info, see:

The physical storage on your iPhone cannot be changed. It is set at the time you bought your iPhone.

No.
If you optimize your photo library, you may gain some of your phone storage back,
the storage you bought is for the iCloud back up and not on the device, iOS devices cant be updated in storage
