Does the Music App switch from AAC to lossless automatically?

Suppose I have a song downloaded as a lossy AAC file, but I have "lossless" checked in playback preferences. If I hit play while connected to WiFi, will the app automatically stream the lossless version, or do I need to download it and replace the AAC?

The local copy will play in preference to the stream. Local content isn't automatically replaced when there is a better quality version available, you would need to remove the download and then stream or redownload.
