You are confusing your iPhone Storage space with your iCloud Storage space. You appear to have the free subscription to iCloud Storage space and that is 5GB. Your iPhone has a total space of 128GB with most of it being free since you are using 27GB of it.

The notification that you are getting is informing you that your iCloud storage space is full (not your iPhone storage space). You have set iCloud backup to ON and your iPhone is unable to create a backup file on iCloud because it only has 5GB and therefore cannot fit your 27GB of data there as a backup.

You have a few options to stop getting this notification:

  1. Set iCloud backups to OFF. Open Settings ➔ Apple ID (Your Name at Top) ➔ iCloud ➔ iCloud Backup; Set this to OFF. If you want your iPhone to create automatic backups on iCloud then leave this setting on ON and-
  2. Subscribe and upgrade your iCloud storage to a larger space. Open Settings ➔ Apple ID (Your Name at Top) ➔ iCloud ➔ Manage Storage ➔ Change Storage Plan : Here you can pick a storage plan of your choice. It will be a monthly subscription.
