What is using so much storage in my iPhone? I only have 2 apps that have 1 GB and everything else is below that. But somehow 37.3/64 GB is being used?! System files are 7.5 GB and I’m completely confused.

You should be backing up the phone frequently; ideally, you should enable automatic overnight backup. But for this problem your phone probably has storage corruption, which can be caused by an interrupted sync. You can try fixing it yourself:

I have an iPhone XR and I think iOS 14.7.1. And can you elaborate on the last part? But if I understand correctly, I no longer have a backup since after I got my new phone I just loaded the backup and deleted it.
Yes, or you can back up to your computer or both for extra comfort. Note that if a computer backup is not encrypted health data and passwords will not be backed up, but don’t forget the backup password as there is no way to recover it. An iCloud backup is protected by your Apple ID password and does not have a separate backup password.
Most likely they are corrupt files. Which iPhone do you have, which version of iOS are you running and have you tried restoring your iPhone from your backup?

So I am backing up my entire iPhone to iCloud and then I am restoring that backup correct?
