Trying to restore my kid's old disabled iPod Touch (disabled)

My son's iPod Touch is disabled due to repeated wrong password attempts. I am trying to factory restore it and getting this error on my MacBook:

The iPod software update server could not be contacted. There is not enough memory available.

Any ideas?
