Why is Passcode options grayed out/disabled on my apple watch?

If you have account changes disabled under screen time settings on your phone - my new Ultra 2 could not activate the Passcode. Disabled it and it worked afterwards.

This may be because a school or company provided the Watch, but if not then turn off Screen Time on the phone and restart both Watch and phone.
