I have a MacBook Pro M1 16" and the Touch ID works perfectly UNTIL I connect it to my OWC Thunderbolt dock. I have an external monitor and a few hard drives also connected to the dock. Even the password dialog does not accept keyboard entries (from external keyboard) correctly when I need to log in after restarting.

You mean Touch ID not allowed after a fresh start/reboot? I thought always need password after fresh start/reboot?
My Intel MBP with Intel + T2 chip might behave the same as yours after boot, the keyboard only correctly capture every keystrokes when the lid was closed and using an external monitor. Another option is to type slowly. Once the machine is up, no problem with keyboard and I can type normally.
