iCloud storage is not the same thing as device storage.
Device storage is built into your phone. You need it for storing iOS, apps, and all sorts of data on your phone. Once an iPhone leaves the factory, you cannot buy more device storage for it. Whatever it comes with is what it will have for life.
iCloud storage is storage on Apple's servers. You use it for backups and for synchronization. Generally speaking, if you are synchronizing data through iCloud, it takes up space both on iCloud and in each device synchronized to it. If you are using iCloud Photos, you can turn on the "Optimize iPhone Storage" feature in Settings to let the iPhone substitute lower-resolution, lower-quality local copies of photos and videos for full-size ones when space gets tight. The idea is that you can get the full-size versions back from iCloud later.
