I think you have likely have made the time too LARGE, and it is getting cut off. I think the software assumes it is smaller than what you have set, and tries to centers average size 'time', but gets OMG BIG 'time' instead.
Try smaller and see if you get better results.
Or check after 12:59, when there are fewer digits to cram in the box.

I've honestly never seen this, nor have I seen anyone else report this. So I doubt it's a bug in iOS 16. If it was, we'd see this forum blow up with reports of it happening, but we're not.
The simplest thing I'd recommend is a Force Restart --> Force restart iPhone - Apple Support
I agree with lobsterghost1, I have not seen that since an early beta on ipad in June
I could not reproduce that now whatever I tried. It it impossible to make the time that big.
I suggest you delete that wallpaper and start again.
