Digital audio to analog converter

Converters are not that cheap, i'd say in the range of $50-70. If that sounds good to you I can probably recommend a few. Are you just using this for music? This wouldn't be an ideal setup for the video content. Furthermore, if it is just for music there are other devices out there.

MonoPrice.com has a digital to analog converter for around $25 although it looks like it is on back order. I would give them a call anyways. Don't get fooled by their prices, they are fast and cheap but good and the place to buy all your audio and video cables. I wired up my sisters entire home theater for less than a quarter of what I payed for my first HDMI cable which I didn't pay much for either.

If you are just wanting to listen to music and not use the video features airport express may be a better bet.

If you already have it then that converter suggested above looks to be good quality.

If you're still looking for a DAC for your Apple TV maybe checkout the Spitfire Mk II 24 Bit DAC from Firestone Audio. I just picked one up for a 25% discount. Uses a standard Toslink optical cable from your ATV. The Spitfire is quite small and the sound quality is excellent.
