Did you check your security software settings?
Error 3000-3999: (3002, 3004, 3013, 3014, 3164, 3194, and so on) Error codes in the 3000 range generally mean that iTunes cannot contact the gs.apple.com server on ports 80 or 443. This may be because out-of-date or incorrectly configured security or firewall software is interfering, an entry in your hosts file redirecting requests to gs.apple.com, or due to your Internet proxy settings. If you are using a proxy, try without using one or with a known-good network. If that does not resolve the issue, follow iTunes for Windows: Troubleshooting security software issues. http://support.apple.com/kb/TS3125

Disabling antivirus, firewall, unlocking phone, etc all failed. Finally, I was able to install by:

1. FInding a downloadable zip file for IOS, and download to my desktop

2. Change the extension from .zip to .ipsw

3. Launch iTunes, plug my phone in, click on the phone, and <Shift> click the "Update" button in iTunes (or Options button on Mac)

4. Select the ipsw file I just downloaded.

5. Click OK

iTunes used by downloaded zip file just like it had downloaded it itself, and I was able to UPDATE the new OS without losing any of my settings.
