Are you POSITIVE it's on? Make sure it's on the lock screen before you turn it off. Mine asks when i cut it and then cut it back on.

Try working your way through this if you haven't already:
    http://www.apple.com/support/ipod101/maximize/5/

If you have, apologies, and please post back.

If that doesn't fix it I will try on mine to see what you need to do.

    Ok, it works on mine:

    1. Menu Extras, Screen Lock, 1st part - Set Combination. Turn scroll to select number, hit centre button to set. WHEN all four numbers are set it returns to menu.

    2. Now 'Turn Screen Lock On' menu is selected. Centre button activates with warning message 'Your lock code is: 1234 Please remember it!' AND there is then the option to Lock or Cancel.

    3. Lock selected gives the screen where it asks to Enter Code and all the numbers are set to zero. This is the locked screen. No one else can get in unless they know the code (or how to reset it!). If you put the wrong numbers in at this screen the number flash red.

    4. Put the correct numbers in and and you end up back at the Extras menu.

Which bit doesn't work on your nano?

    Regards,
    Colin R.

My son's ipod is doing the identical thing, he set the code and then goes to lock it but after the last enter it just takes him back to the "screen lock" menu and it is not locked. He would also love to know how to make it work.

    Thank you.

You should shut it off WHEN it's in the cobination place, not unlock it before you do. Give this a try. If it doesn't work there's probably some problem with your iPod!
