Can/how do I hook-up Apple TV audio optical-digital to my RCA-type receiver?
Currently I have a connection from the TV headphone jack to the receiver, but this does not seem optimal and I have to have the TV sound on also.

Presumably your receiver is analogue only.
You need to get a DAC with optical input and analogue output, or maybe a new receiver.
Alternatively, don't suppose your TV has any RCA sockets for audio out on the back which might be more convenient than plugging/unplugging headphone lead socket leads?
Yes, receiver is analog only. No audio out RCA sockets. It has an optical-digital audio out as does the ATV.
Looked at new receivers and decided against since I would probably have connection issues with speakers and other auxiliaries.
What is DAC? Who sells it? Will the sound quality be noticeably better than the headphone output connection?

I had the same issue with Apple TV2, my amp's audio input is analogue only. Fine for Apple TV 1, not for Apple TV2.
I purchased an Arcam rDAC (DAC = Digital / Analogue Converter), it cost £299 here in the UK. I take a digital cable from Apple TV2 digital audio out to the Arcam rDAC digital input, then analogue out from the rDAC (left and right) to my amps audio input. My amp is an Arcam Solo.
The sound from this setup is now stunning. Much better than Apple TV 1 (the Arcam rDAC is a fantastic piece of kit, worth every penny). Music streamed via iTunes to the Apple TV2 and played back via the Arcam rDac and Arcam Solo is almost indistinguishable from the original CD (I import CD's in Apple Lossless format).
Expensive solution - yes, but for sound quality, fantastic.
