AAC is an encoding used for music files. (The encodings iTunes can use are AAC, MP3, Apple Lossless WAV and AIFF.) There's some information on converting to AAC in the following document:


iTunes: How to convert a song to a different file format


(If you're seeing the "Convert to AAC" command, then AAC has been chosen as your encoder in your import settings.)
