Just today, on multiple machines the Download All Updates button stopped working for App updates. I had to click each App Individually.
I'm using iTunes 10..3.1
You can set this up for automatic downloads for iTunes 10.3: iOS 4.3.3
I am also having this problem. The automatic downloads is for new purchases only. AG and I are trying to update existing APPs in iTunes and that is where there is an issue. I too have to download each update individually and some APP updates won't update at all.
Any helpful suggestions out there?

No helpful suggestions here but just another affirmation that "Download All Free Updates" doesn't do anything useful on iTunes 10.3.1. I'll also note that it behaves the same way with 10.5 beta 3. Apple must be doing something funny with their download servers... given the impending launch of Lion tomorrow and all.... 😉
