This might be way off, but when I first set up my Apple TV I didn't realise it was putting audio through both the HDMI and the optical plug, so the tiny TV speakers were making everything sound tinny.

I would agree. However, I should of mentioned that I have the HDMI cable plugged into an AUX port on my Sony A/V receiver. It should still sound great. It doesn't...

If the headphones are connected to the receiver, it would suggest to me that the quality the receiver is getting from the Apple TV is fine and that maybe it's settings on the receiver itself that are causing the issue.
No, the headphones are not connected to the receiver, bu I agree that it must have something to do with the settings on the receiver...

So what are the headphones plugged into then, if they aren't outputting audio post Apple TV then I'm not sure they are relevant.
I just discovered the phono plug that is the data lead from the A/V receiver to the subwoofer laying on carpet. Wow, that was easy. OMG
