The Air use to download USB-DVD support software first.
Burning an ISO has been trouble, has to be done at slowest burn speed.
I am not familiar with Lion but VM installs can use an ISO but native installs such as you want to do, no. Had to burn the ISO even to USB, you can't just drag it etc. And Apple does have a support article for the Air.

Oct 20, 2011 11:00 PM in response to wipplerby blackerone,I don't think so. As i saw on other threads, you choose the "create usb ..." option, and bootcamp let you choose your drive and your .iso on the next step.
Maybe mac with optical drive are not supported ? and for the Air, maybe 2011 model only ?

Oct 20, 2011 11:51 PM in response to blackeroneby wippler,I read somewhere that there are two versions of bootcamp with Lion (4.0 for optical drive Macs and 4.0.1 for non optical drive macs). Among them 4.0.1 has the usb functionality and I have verified that version of bootcamp I have on my Air is 4.0.1. If anyone else with Late 2010 Air running Lion can verify this, we can come to conclusion that this feature is probably not supported in 2010 Air.

Oct 21, 2011 7:06 AM in response to wipplerby The hatter,Lion came out as .0 and so did BCA and BC drivers 4.0 but the drivers downloaded did reach 4.01 likely before 10.7.1 on their own. Just run BC Assistant and download the latest driver.

Dec 30, 2011 4:01 PM in response to wipplerby Joel Gillman,I am also having the same issue. 2011 Mac Mini Server Edition running Lion (but not running the server os which doesn't allow Boot Camp).
- Boot Camp Assistant is v4.0.1
- USB flash drive mounted (formated FAT)
- Windows 7 ISO downloaded from Microsoft
- ISO is also on the USB flash drive
And the option is greyed out, just like to OP.
