What is iCloud storage used for?
Is it used to store files when your iOS device's built in memory is full, or is it used for something else?

It is not "personal storage" as in "hard disk in the cloud". You cannot use this space really . It is all managed from the OS itself.
First - it is a backup place for your iOS device.
Second - Your personal data like contacts,ical,email is living there in the cloud plus settings for your apps.
Third - Optionally if you use iwork for iOS your documents can be stored there and accesed from a web-browser in www.icloud.com.
