Nothing wrong with yopur phone. Your phone supports hardware encryption, and when you enable the passcode lock, you'll see that message "Data protection is enabled". That just verifies you've enabled the passcode lock, has nothing to do with the Erase Data setting.
Could be an enforced policy from an Exchange account you set up for work...
