Text substitution (Sys Prefs > Language & Text > Text) was working fine for me since Lion came out but it has now stopped working, in Mail anyway. No amount of turning it off, then on again, rebooting, resetting, etc seems to fix the problem. Auto-correct as I type is still turned on in Mail prefs, as it always has been. Adding a new text sub string doesn't work either - it simply seems to have become disabled.
Any ideas?
Create a new admin user account, log into it, and see if the problem persists.
I have the same issue, on 10.7.3 and tried the new admin account. It worked on the new account, but going back to my original login it doesn't work.
Update: After opening a new mail message this has enabled the autocorrect for me on my admin account which wasn't working.
I am currently experiencing this issue with Mountain Lion. I can use substitution with other applications, but for some reason it has stopped working in Mail. I tried the new admin account fix and that only worked on the new admin account. Any other fixes out there?

In 10.9 - I have this issue as well. HOWEVER, it only affects mail.app
I believe it stopped working in mail.app after the initial update to Mavericks that addressed an issue with Mail.
Text replacement works as expected in Messages.app, and textedit.app.
I could solve this on Mavericks via the Edit menu > Substitutions. This only works when a windows with an active text field is in focus (an answer email e.g.).
For me, it worked then on all other mails as well, so I did not have to activate it for every mail anew.

Mail.app — Edit menu > Substitutions > Text Replacement > ✓
Yes I believe it's off by default in Mavericks, it used to work in ML here as well and I didn't switch it off.
