Some colored squares show up from time to time. They go away them come back. They are paterned, evenly spaced. All different colors.

Its a screen shot. Seems to cover certain app windows.
Hmmm. Have you run the test DVD that came with the iMac? I think you can download a Tech Tool disc image from Apple, and there's instructions on how to burn the DVD so it will boot the iMac and test it.
Its gotten very worse. Apple says I'm out of luck and to bring to repair shop. A $500 repair.
I'm sorry to hear that. I was afraid it was a hardware issue.
I guess you ran your serial number to see if you had an AppleCare agreement that you'd forgotten about? (A guy at work had a bad logic board on his almost three year old laptop, but he had put it under AppleCare--which he was sure he hadn't.) You can check it from Apple's website at https://selfsolve.apple.com/agreementWarrantyDynamic.do. If you click on the Apple icon in the top left corner of your screen and hit the button for more info, it launches a utility which (among a lot of other things) will tell you your machine's serial number, which you can then copy and paste into Apple's website (and it's on the label on the back of the stand-- and whomever you talked to from Apple probably already told you all that).
I have been doing lots of testing for this. I don't have apple care so I want to make sure that I know its a hardware problem before I pay to have something replaced. (video card) for example.
Movies Play fine, Games play fine.
I ran the Apple hardware test with results saying there is no hardware problem.
The squares of color come up randomly and can be erased by moving a window over top of them. So if you have a floating window, you can drag it around the screen and the pixels disappear. I call them pixels but they are bigger than a pixel. The come in different colors and can show up any place on the screen.
The only thing I can do to get them to show up is play a movie in preview mode from the icon. So to recreate,
Browse finder, click on the play icon within a movie. The squares show up.
If I launch the movie and play it full screen no problems.
I don't know; that's somewhat subtle. If the problem is only showing up with one specific software package, I suppose it's possible that it's the software (or the preference file for the software package), but it looks like a hardware problem--especially since you said it was getting worse. What movie software are you using; I've never done a view in preview mode. Oh wait, I just did a "Quick Look."
AHT didn't find the problem. Did you run the quick or the extended test? The extended test will take a long time (say 20 minutes or more, depending on how much RAM you have).
Do you have another computer or rather do you have some extra RAM (of the same type, natch) that you could swap out? Or do you have an external drive you could boot from and see if you can reproduce the problem when booted from it? If you reproduce the problem when you've booted from another drive, then the problem isn't software.
Likewise, if you trade out the RAM and that fixes it, then the problem was the RAM. I would try booting from a hard drive first then swap out the RAM.
I did trade out the ram so that isn't the problem.
I did run the extended test. twice.
So your saying, install mac osx lion on a hard drive and boot from it?
Yes, or whatever OS came with the computer. I honestly don't think this will fix it, but if you've got a drive with the space, it won't cost you anything but time, and hey, software might be the problem. We can't say for sure that it's not software at this point.
Yes, I want to exhaust every possibility. It could even be a loose cable or something. The next step is open it up and have a look at the inside. Maybe order video card and replace. It looks hard but I think I am up for it.

Tried to install leopard with restore disks. No luck. Seems after you install Lion they make it tricky to go back. Tried a few things, boot from DVD, Boot from external drive etc.

Yeah, sometimes you gotta bite the bullet.
Did you install apps like mackeeper, antivirus, antimalware or whatever crapware? There is a little chance that it may be that, but personally I think it is an hardwarefailure. Maybe a failing harddidk.
Did you check temperatures (iStatPro widget), or have you looked in Activity Monitor to see what unknown process is running?
