you might need to re-sync the images if they are from your computer.
I imported them from my camera via the camera connection kit. Every other application (like the native foto app) is just fine with them.
is there an update for the app? unisntall/ reinstall?
I don't see an update right now. The app launched yesterday, I think ...
was it working before you updated to 5.1?

I'm having the same problem. It appears to be happening only with photos from my DSLR (Pansonic Lumix DMC-GH1). Photos from other iOS devices: iPad 2, iPhone 4, iPhone4S don't have this problem.
The real vex is that when I go to edit the photo and start to manipulate it, the stretching goes away but crops to landscape. When I navigate off the photo the distortion returns.
To be clear my setup is:
iPad 2 Wi-Fi + 3G, iOS 5.1, Iphoto for iOS 5.1, Photostream photos from Pansonic Lumix DMC-GH1

First workaround that works for me: the auto enhance (? dt. "Automatische Verbesserung") function corrects the problem.
"Automatische Verbesserung" is the magic wand (6th icon) in the bottom row.
Drawbacks of this:
- Has to be done for every picture manually.
- Changes the pictures (ok ... mostly for the better but ...)
All photos displayed as a square in the slidebar on the left are displayed correctly. Photos which are portrait-alligned stretch out. (The lady isn't this misproportioned in real life ...)

Same issue here. Frustrating! My devices is an iPad2 32Gig WiFi with IOS 5.1.
BTW, my images were brought in from Photostream.
Same thing happens to me too!
I imported my photos from a camera connection kit but after creating a journal, some photos are scretched! To fix it i have to do what you suggested with the auto enhance feature but i would rather not muck around with the photos like that.
Running a 64GB 4G iPad and happens with photos from my Fuji X100 and Olympus E-PL2.
I'm having a similar problem after using the iPhoto crop function. After cropping to a 1x1 ratio, the picture looks fine, but switching to another picture, then returning, the pic is distorted. Auto enhance fixes it temporarily, but is not permanent. It seems exporting to the camera roll does save the proper proportions.
Also having issues where previous photo edits are sometimes not displayed when browsing pics. Must go to edit mode, then tap one of the transform icons to see the prior edits.
Very frustrating. Help Apple! IPhoto is a great app, but needs some polishing.

I have the same issues and so far (pending a software update), the only method that worked for me was to export all the offending photos (which were the portrait-oriented ones) to a temporary folder, delete them from iPhoto and then import the photos back from the temporary folder.
This inelegant way should solve the problem and only works if the photos involved are not too many, or else would be too time consuming
