Open Macintosh HD > Applications > Utilities > AirPort Utility
Select the Time Capsule and click Manual Setup
Click the Disk icon
Click the Disks tab
Click Erase
The Quick Erase option will only take a few minutes and is fine if plan to keep the Time Capsule.
If another individual will be receiving the Time Capsule you would want to choose the Zero Out option. This replaces everything on the disk with zeros. Downside is that it will take 4-5 hours or more.
Then perform a Factory Default Reset to get the Time Capsule back to its original, new out of box settings

If you are running Lion on your Mac.....
Open Macintosh HD > Applications > Utilities > AirPort Utility
Click the Time Capsule icon
Click Edit
Click the Disks tab
