My suggestion
- Disconnect from Internet
- Stop the Antivirus.
- Put the iPod into Disk Mode
- Connect the iPod to the PC
- Restore the iPod.

I'm embarrassed to admit that I can't figure out how to turn of the antivirus. Perhaps you could help with this also ?

Call up AVG for support on monitoring hardware/ports exclusion. Sorry I couldn't be much help there.
Switch to a Mac, they have no need for AVG
